But if a nation state did it with seized bitcoin (e.g. they thousands of silk road coins the US gov has) couldn't they just create a billion small utxos and break all our nodes?

That would take ages tho.
While the fee market is adapting and their tiny utxos will get closer to dust size.
People (Users and Devs) will also get pushed into L2s which is a good thing.
